Why Illiquidity Is Once Again Being Seen as a Protective Mechanism

As the Financial Times recently reported, geopolitical uncertainties, volatile capital markets, and structural shifts in the global financial system are leading investors to increasingly question their previous assumptions about liquidity and risk management. In an environment of growing uncertainty, it is no longer just quick tradability that is gaining importance, but rather stability, control, and long-term resilience.
A recent analysis by Dr. Raphael Nagel (LL.M.), Founding Partner of Tactical Management, examines why illiquidity is increasingly viewed not as a weakness but as a protective mechanism during certain market phases.
The analysis, published under the title "Illiquidity as a Protective Mechanism," argues that highly liquid markets are often particularly vulnerable to panic-driven movements, short-term capital rotations, and external shocks during times of crisis. Assets with lower liquidity, on the other hand, are often less susceptible to short-term market volatility and can thus have a stabilizing effect.
The analysis describes a fundamental shift in perspective within the capital markets. For decades, maximum liquidity was regarded as a nearly universal quality factor. The ability to quickly sell assets at any time was considered synonymous with security and flexibility. However, geopolitical crises, inflation, interest rate shocks, and abrupt market movements have shown that high liquidity can often also mean greater vulnerability during periods of stress.
A key finding of the analysis is:
"Liquidity does not automatically protect against risk. In certain market phases, it can even accelerate risk."
The analysis points out that highly liquid markets react particularly quickly to macroeconomic uncertainties, geopolitical events, or shifts in sentiment. This often results in above-average price fluctuations, short-term mispricing, and increased capital outflows.
In contrast, illiquid real assets, operating holdings, or long-term infrastructure investments often perform significantly more stably because they are less directly influenced by short-term trading movements. According to the analysis, illiquidity often forces investors to adopt a longer-term perspective and reduces impulse-driven market reactions.
Dr. Raphael Nagel describes illiquidity not as a universal advantage, but as a structural filter against short-term market mechanisms. Especially in geopolitically fragmented markets, operational substance can become more important than daily tradability.
The analysis also points to the growing importance of strategic control over physical assets. Infrastructure, energy facilities, production capacities, logistics systems, and agricultural land are not freely interchangeable and are therefore valued differently than purely financial products with high market liquidity.
According to the analysis, the behavior of institutional investors is also changing in parallel. Pension funds, family offices, and long-term investors are increasingly seeking assets that are less susceptible to short-term market volatility and algorithmically driven capital flows.
Another key finding of the analysis is:
"Not every form of flexibility creates stability."
The analysis argues that recent years have exposed the limitations of hyper-liquid financial markets. While speed, continuous pricing, and global capital mobility have created efficiency, they have simultaneously increased vulnerability to chain reactions.
According to Tactical Management, this could lead to the development of a new valuation logic in the long term, in which stability, operational control, and physical substance once again take center stage.
